It is commonly used in international trade transactions to minimize the risk for both parties involved. Here's how it typically works: Agreement: The buyer and seller agree to use a letter of credit as a payment method in their transaction. Issuance: The buyer's bank issues the letter of credit, stating the amount of money, the beneficiary (seller), and the conditions that must be met for the payment to be made. Presentation: The seller ships the goods and presents the required documents (such as a bill of lading, commercial invoice, and packing list) to the issuing bank.There are different types of letters of credit, including: Irrevocable Letter of Credit: Cannot be modified or canceled without the consent of all parties involved (buyer, seller, and issuing bank). Revocable Letter of Credit: Can be modified or canceled by the issuing bank without prior notice to the beneficiary (seller). Confirmed Letter of Credit: Involves a second bank (confirming bank) that adds its confirmation to the LC, providing additional assurance to the seller. Standby Letter of Credit: Used as a backup payment method if the buyer fails to fulfill their payment obligations.
