Alphabet Stock: Cloud Surged 82%, Free Cash Flow Went Negative — Why We Say HOLD (GOOGL Q2 2026)

Alphabet Inc. (GOOGL) Q2 2026 — Alphabet (GOOGL) reported a superb operating Q2 2026: revenue rose 24% YoY to $119.8B (its 12th straight double-digit quarter), operating income jumped 30% to $40.8B and operating margin expanded 2 points to 34%. Google Cloud was the star — revenue +82% to $24.8B with operating margin more than doubling to 35.6% (from 20.7%), proof the AI infrastructure is monetizing. Google Search & other grew 17% to $63.3B and YouTube ads +13% to $11.1B. But the headline $9.11 GAAP EPS (+294%) is misleading: $6.26 of it came from a one-time $99.0B unrealized gain on equity securities — the real operating EPS was ~$2.85 (beating the ~$2.64 estimate). The catch: capex hit $44.9B (+100% YoY) and management RAISED full-year 2026 capex guidance to $195-205B with more coming in 2027, pushing quarterly free cash flow to NEGATIVE $5.9B even as GAAP profit hit a record. To fund the build, Alphabet raised ~$50B of new equity/preferred, took on $20B of new debt, and halted buybacks. The stock — up ~117% off its $188 low to a $409 record, then down ~16% to $342 — fell another ~5% after-hours on the capex hike. At ~$342 our owner-earnings DCF lands fair value near $320. Our call: HOLD, 3/5 — more cautious than the Street's Buy consensus and ~$420 average target. Alphabet is a $4.1 trillion colossus — the parent of Google Search, YouTube, Android, and one of the fastest-growing clouds on the planet. Q2 2026 was, operationally, a showcase: revenue +24% to $119.8B, operating income +30% to $40.8B (34% margin), and Google Cloud accelerating to +82% growth ($24.8B) with its operating margin more than doubling to ~36% — the clearest proof yet that the AI spend is monetizing. Search grew 17% (AI Overviews and Gemini are driving MORE queries), YouTube ads +13%, and the Gemini app now has 950M monthly users with ~90% of the Fortune 100 on Gemini Enterprise. But the story has a twist. The headline $9.11 EPS (up 294%) is 69% air — $6.26 of it is a one-time unrealized gain on Alphabet's equity stakes ($99.0B pre-tax); the real operating number is ~$2.85. And beneath the record profit, free cash flow went NEGATIVE (-$5.9B) as capex exploded to $44.9B (+100% YoY) and management raised full-year capex guidance to $195-205B, with more coming in 2027. To fund the build Alphabet raised ~$50B of new stock/preferred, doubled long-term debt to $98B, and halted buybacks entirely. The stock fell ~5% after-hours on the capex hike. So the debate isn't quality — it's price and cash. At ~$342 the market already discounts a decade of ~10%+ owner-earnings growth AND assumes that record AI capex earns its keep. Our owner-earnings DCF (a cautious path ~$230 and an AI-compounder path ~$375 at 9%) blends to a fair value near $320 — below the price, and right at the after-hours level. Our call: HOLD, 3/5. A generational business with the best full-stack AI hand in tech, but priced today for the payoff, not the risk.
